Market Daily Dose: Central Bank Gold Holdings Hit a 50-Year High as a Shift in Reserves Continues to Unfold

Central Bank Gold Holdings are at a 50-year High. Why are central banks buying gold?

Central banks have been accumulating significant quantities of gold, a trend that accelerated after Russia invaded Ukraine in 2022. As of now, official agencies hold the highest quantity of gold since 1975, at 36,000 tonnes, according to data from the International Monetary Fund (IMF). 

The World Gold Council also conducted a survey this month on central banks’ sentiment surrounding gold. Some of the key findings include:

  • Respondents overwhelmingly (89%) believe that global central bank gold reserves will increase over the next 12 months.
  • This year, a record 45% of respondents expect their own gold reserves will also increase over the same period
  • The majority of respondents (74%) see moderate or significantly lower US dollar holdings within global reserves over the next five years.

The survey suggests that many central banks expect reserve diversification away from the US dollar over the coming years, with gold likely to be one of the primary beneficiaries. So what is causing this shift? There are two main reasons:

  1. Gold’s role as a safe-haven asset: While the recent US-Iran conflict ultimately coincided with lower gold prices, this does not necessarily undermine gold’s role as a safe-haven asset. The initial geopolitical risk supported gold, but investors later shifted their focus toward the inflationary impact of higher oil prices, increasing expectations that the Federal Reserve would keep interest rates elevated for longer—a negative factor for non-yielding assets like gold. Despite this, gold still has historically performed well during times of crisis. 49% of respondents cited gold’s performance during times of crisis as one of the main reasons why central banks are increasing their gold holdings.
  1. A shield against sanctions: There has been increased use of financial sanctions by the United States and the European Union, as shown by the sanctions placed on Russia after invading Ukraine. Since gold is a physical asset that can be stored in domestic vaults, it is much harder to place sanctions on it compared to the US dollar. It is important to highlight that much of the rise in gold holdings is from emerging markets and developing economies, including China, which historically shares a complicated relationship with the US. The World Gold Council also supports this since it showed that around 37% of emerging market and developing economies’ central banks reported “concerns about sanctions” or the “anticipation of changes in the international monetary system” as factors behind their decision to hold gold.

Outlook for Gold: The near-term macroeconomic backdrop remains bearish, as interest rates will most likely remain elevated by the Fed in order to curb inflation. However, central banks’ accumulation of gold shows that there is still support for gold prices and its role as a safe-haven asset. Central bank demand provides an important source of structural support for gold prices, even if higher interest rates continue to weigh on prices in the near term.
