Market Daily Dose: FOMC Holds Rates Steady as Markets Reassess the Fed’s Policy Outlook

Market Reaction After the FOMC Meeting

The Federal Reserve left interest rates unchanged at 3.50%-3.75%, with nine policymakers voting to hold rates and three dissenting in favour of a 25-basis-point hike. Although the split vote reflected ongoing concerns over inflation, the accompanying policy statement remained largely unchanged from June.

During his press conference, Fed Chair Kevin Warsh reaffirmed the Fed’s commitment to returning inflation to its 2% target and stressed that future decisions would remain data dependent. While the conditional probability of a September rate hike on the CME FedWatch Tool increased modestly to 63%, Warsh stopped short of signalling that another rate hike was imminent.

One of the key takeaways from the meeting was Warsh’s acknowledgement that US Treasury yields had already risen significantly since June, tightening financial conditions without additional action from the Federal Reserve. Following the meeting, the 2-year US Treasury yield fell by around 10 basis points as investors reassessed the broader outlook for monetary policy.

The decline in Treasury yields weighed on the US Dollar Index (DXY) by reducing the relative attractiveness of US fixed-income assets. A weaker US Dollar, together with lower short-term yields, provided support for gold prices, as the opportunity cost of holding the non-yielding precious metal declined.

However, market reaction following the FOMC meeting was volatile, with gold experiencing sharp two-way price movements. An initial rally suggested that investors viewed the Fed’s decision as less hawkish than expected, particularly as the central bank maintained rates without providing stronger guidance for future tightening. However, the subsequent reversal showed that markets were also weighing the Fed’s continued focus on inflation and the presence of three policymakers who supported a rate hike. 

Ultimately, prices stabilised close to pre-meeting levels, suggesting that the FOMC decision did not significantly alter the broader market outlook. While the Fed maintained a relatively hawkish tone, investors appeared more focused on changes in Treasury yields, US Dollar momentum, and the future path of monetary policy rather than the Fed’s rhetoric alone.
