Market Daily Dose: U.S. Inflation Cools as Markets Monitor Fed Chair Warsh’s Congressional Testimony

U.S. Inflation Continues to Ease, Supporting Expectations for Future Fed Easing

The latest U.S. Consumer Price Index (CPI) data showed that inflation continued to cool in June, with headline CPI falling 0.4% MoM, below the market expectation of -0.1%, while annual CPI slowed to 3.5% YoY, lower than the expected 3.8% and down from 4.2% previously. Meanwhile, Core CPI, which excludes the more volatile food and energy components, remained unchanged at 0.0% MoM, also below the forecast of 0.2%.

Following the release, gold prices gained 1.63% as the softer-than-expected inflation data weighed on the U.S. dollar and Treasury yields, boosting demand for the non-yielding asset.

The weaker-than-expected inflation figures support comments made earlier this month by Federal Reserve Chair Kevin Warsh at the ECB Forum, where he noted that inflation risks had eased in recent weeks. Although inflation remains above the Fed’s long-term 2% target, the latest data suggests that price pressures continue to moderate, providing policymakers with greater confidence that inflation is moving in the right direction. 

However, despite the continued moderation in inflation, market expectations for further policy tightening remained largely unchanged. According to the CME FedWatch Tool, investors currently assign a 58.2% probability that the Federal Reserve will raise interest rates at its September meeting, including a 49.9% probability of a 25 basis point hike and an 8.3% probability of a 50 basis point hike. This suggests that while inflation is easing, markets still believe policymakers may need to maintain a restrictive monetary policy stance if inflation remains above the Fed’s 2% target or if upcoming economic data points to renewed price pressures. 

Fed Chair Warsh Reaffirms Data-Driven Approach in First Day of Congressional Testimony 

Federal Reserve Chair Kevin Warsh delivered the first day of his semiannual testimony before the House Financial Services Committee, reiterating that the Federal Reserve remains committed to bringing inflation under control while making policy decisions based on incoming economic data. Warsh also stressed that the Fed will operate independently of political influence, stating that the central bank will “follow the law and follow the data” when setting interest rates.

For financial markets, the testimony offered few new policy signals. Warsh did not provide fresh guidance on the timing of future interest rate changes, instead reinforcing the Fed’s existing data-dependent approach. As a result, investors are likely to remain focused on upcoming U.S. economic data, particularly inflation and labor market reports, which will continue to shape expectations for the Fed’s next policy move.

Warsh also revealed that the Federal Reserve is reviewing its monetary policy framework, including its balance sheet strategy, but emphasized that any future changes would be communicated well in advance to avoid disrupting financial markets.

Overall, the first day of Warsh’s testimony offered little new information for financial markets, as his remarks largely reiterated the Federal Reserve’s existing policy stance and commitment to a data-dependent approach. With no fresh guidance on the outlook for interest rates or inflation, market reactions remained muted. Investors will now turn their attention to the second day of Warsh’s testimony before the Senate Banking Committee, where any new comments on the economy, inflation, or the future path of monetary policy could have a greater impact on market expectations.
