PPI Data Adds to Evidence of Easing Inflation

Last night’s U.S. Producer Price Index (PPI) added to signs that inflationary pressures are moderating after the Consumer Price Index (CPI) also came in below expectations earlier this week. Headline PPI fell by 0.3% MoM, below market expectations of 0.0%, while Core PPI rose 0.2% MoM, also below the consensus forecast of 0.3%.

Gold prices gained 0.88% following the release as the softer inflation data strengthened market expectations that the Federal Reserve may not need to tighten monetary policy further. Lower inflation reduces the likelihood of additional interest rate hikes, which can ease upward pressure on Treasury yields and increase the appeal of non-yielding assets such as gold.

This shift in sentiment was also reflected in the CME FedWatch Tool. Following the CPI release, markets priced in a 58.2% probability of a rate hike at the September FOMC meeting. After the PPI data, that probability declined to 51.6%, indicating that investors now see a lower likelihood that additional policy tightening will be necessary. Even so, inflation is expected to remain a key focus for the Federal Reserve ahead of the September meeting, particularly as the U.S. labor market continues to show resilience.

Geopolitical Risks Could Complicate the Inflation Outlook

While this week’s CPI and PPI reports point to easing inflationary pressures, renewed exchanges of fire between the United States and Iran have driven oil prices higher, creating upside risks for future inflation. Since both reports reflect June’s price data, they do not yet capture the recent increase in energy prices.

However, Federal Reserve Chair Kevin Warsh noted that higher gasoline and energy prices resulting from geopolitical events do not necessarily represent the type of broad-based inflation that monetary policy can address. Instead, the Fed is focused on whether temporary price shocks eventually translate into more persistent inflation across the wider economy.

As a result, while softer inflation data has reduced market expectations for additional rate hikes, policymakers are likely to remain cautious. The Fed will continue monitoring whether rising energy costs prove temporary or begin feeding into future inflation before making further policy decisions.
