Market Daily Dose: Warsh’s Hawkish Inflation Stance and Renewed US-Iran Tensions Put Gold Under Pressure

Warsh Signals the Fed May Have “Work to Do” on Inflation

Last Friday, Federal Reserve Chair Kevin Warsh delivered a speech at the Jackson Hole Symposium, where he expressed concern that inflation remains too high. He pointed to PCE inflation at 3.7% YoY, well above the Fed’s 2% target, arguing that recent inflation data has not provided enough evidence that underlying price pressures are meaningfully improving.

While June and July CPI figures have either come in cooler or in line with forecasts, and PCE inflation has generally been close to expectations aside from July’s slightly hotter reading, Warsh suggested that this alone is not sufficient to give the Fed confidence that inflation is moving toward its 2% target at a satisfactory pace.

Warsh warned that the Fed may still have “work to do” if it cannot gain greater confidence in the underlying inflation trend. This leaves the door open to further interest rate hikes and was interpreted by markets as a hawkish signal, increasing expectations for a September rate hike. As a result, the USD and short-term Treasury yields moved higher, while gold came under pressure.

This also creates a contrast with the U.S. Treasury’s increased bond buyback operations. While the buybacks could support Treasury prices and potentially lower yields, Warsh’s hawkish stance could push interest rate expectations and the USD higher. Lower yields and a weaker USD would generally support gold, while higher rate expectations and a stronger USD would weigh on it. With markets currently focusing more on the Fed’s inflation concerns, the hawkish interpretation of Warsh’s comments has added downward pressure on gold.

US and Iran Exchange Fire for the First Time in Weeks

Tensions between the U.S. and Iran have resurfaced after the two sides exchanged military attacks for the first time in several weeks. On Sunday, the U.S. military struck two launchers on Iran’s Larak Island, which a U.S. official said were attempting to deploy mines into the Strait of Hormuz.

On Monday, Iran said it responded by launching missiles toward U.S. military bases in Jordan, while Jordan said the missiles were intercepted.

A further escalation could push oil prices higher, adding to inflationary pressure at a time when Kevin Warsh has already expressed concerns about elevated inflation. With the FOMC meeting on September 15 approaching, a renewed rise in energy prices could strengthen expectations for a rate hike.

For markets, this could provide further support for the USD and Treasury yields while putting additional pressure on gold, although gold could also receive some safe-haven demand if geopolitical tensions intensify.
